An interest rate cap is an agreement by the seller of the cap to pay the buyer the excess of the reference interest rate over the agreed cap rate,based on a notional principal amount.
If the reference interest rate rises above a pre-determined level, the financial institution pays the difference to the company,based on an agreed notional principal and time period.This puts a cap or ceiling on the interest rate paid by the company.
